Home equity loans have become increasingly popular in the United States in recent years as home values have soared and home equity has rapidily and seemingly effortlessly accumulated. It has become common place for home owners to pull substantial equity out of their homes by using a home equity loan.

Perhaps it has become a bit too easy. Folks who use the equity in their homes to boost their living standards may well be setting themselves up for an eventual unpleasant day of reckoning.

If due to some unforeseen family economic disaster there is a loss of income and the family can’t manage their loan payments there is the risk of losing what is probably their most valuable asset — their home sweet home.

There are times when the use of a home equity loan is justifed and prudent. Perhaps you need the funds to put your children through college. The home equity loan may be the lowest cost funds available.

Perhaps you want to start your own business. The profit potential looks to be exceptional. You feel very confident that your proposed busines will be a success.

There are times when one has to go for it. If the equity in your home can provide the required capital at the lowest cost, well, get on with it.

Generally, the worst use for the additional funds provided by a home equity loan would be to purchase consumer goods that lose a big percentage of their value as soon as they arrive at your home. Forget about buying that new expensive flat screen TV or new big boat if you have to take money from your home to make the purchase.

Another real danger is to use a loan to live well beyond your means. You can burn up a lot of money by taking great vacations to exotic locations around the world and by going out to eat expensive dinners at classy restaurants a few times a week. But once you have consumed your equity you are going to have to go through a painful readjustment process.

It is important to remember that a home equity loan is like any other loan. The lender fully expects you to pay it back with interest. Frequently a lot of interest. As you reach retirement age the equity you took out of your home may well be money that you wish you had left intact.

For most folks, saving money is not nearly as much fun as spending. Using your home equity to go on a spending spree can be tempting. But paying off your home mortgage over time while letting equity accumulate rather than frequently tapping into your home equity like an ATM machine will let you live a lot more comfortably in your retirement years.

This is especially true if like most Americans you haven’t been able to stash away very much cash over your working years.

There are always exceptions to any general rule (Rule: retaining equity in your home is best) and some uses of a home equity loan may well be sound. As long as you don’t get too carried away with your new found “wealth” represented by your increasing home equity and manage to live within your income means you can afford to be flexible in the use of home equity loan funds when an important acceptable use is at hand.

Generally “an acceptable important use” would be to use your home equity to further increase your income with a high degree of certainly that you will achieve a favorable investment outcome, or to take care of a true emergency where life, or the quality of life, is more important than money.

I would recommend forgetting about tapping into your home equity to take that cruise around the world. The cruise would soon be over but your loan will remain. Counting on an ever increasing home value to replace the equity you consumed by taking the cruise may no longer be wise.

Every boom eventually comes to an end and you should ask yourself how you would cope with a flat or declining real estate market.

Yes, contrary to popular believe, it is possible for real estate prices to decline over long periods of time and they occasionally do. A good cushion of equity in your home provides a lot of comfort in a declining market so treat the acceptance, closing, and drawdown of a home equity loan as an important financial decision.

If you’re looking into refinancing your home and have a second mortgage or a home equity loan or line of credit, in some cases you may be out of luck.

If you want to refinance your primary loan, you first must convince the lenders holding any second position loans to agree to continue to be in a subordinate position behind the new primary loan. This is called Subordination.

When the housing market was in an upswing, getting lenders holding second position loans to agree to subordination wasn’t much of a problem. In many cases it wasn’t even necessary to ask second position loans to be carried over because the home may have increased so much in value that the second mortgage or home equity loan could be paid off in the refinance. Even if a homeowner requested that a second position loan be carried over in subordination to a new primary loan, the home’s increasing value made the lender much more likely to agree to a position of subordination.

With the current housing market, this is no longer the case. Secondary position lenders are now much less likely to agree to remain subordinate. Some will only agree to subordination if you first pay down the principal on the second position loan, which puts them in a better risk position.

In other cases, you may have no choice but to refinance your secondary loan. This is an option worth looking into, especially if it means a lower interest rate or a savings on your monthly secondary loan payment. The process of refinancing a secondary loan is essentially the same as refinancing your primary mortgage. If you choose this option, you’ll need to shop around. Just be sure to talk to your mortgage professional and the new mortgage company about your desire to refinance your primary mortgage. If the new mortgage company for your secondary loan is no more agreeable to remaining subordinate in a primary mortgage refinance, you’ll be back in the same position you started off at, if not worse.

If you are planning on refinancing your primary loan and have a second position loan such as a second mortgage, home equity loan or home equity line of credit, always be sure to contact the lenders for your second position loans first. They will take a look at your loan, the market in your area and your financial situation. They will then let you know if there are any changes that they will require in order to agree to subordination behind a new primary mortgage.

If you don’t contact your second position lenders before attempting to refinance your primary mortgage, you may end up in an uncomfortable position once the secondary lender is informed of your pending refinance. Knowing in advance what your secondary lenders would require before agreeing to subordination rather than finding out when the refinance is in process will put you in a much better position. Having to stop a refinance in the middle of the process will end up being a waste of time, as well as a waste of money. You will still be responsible for paying for the refinance work that has already been done as well as any related fees that have been necessary up to the point where the refinance was stopped.

Be sure you know all of your responsibilities and options before you proceed with a refinance, especially if you have secondary position loans.

If you have a mortgage loan and you have requested a home equity loan too, you can refinance both loans and get a single loan and a single monthly payment with the same or better terms than the average of both outstanding loans. This can be achieved by applying for a refinance mortgage loan.

Home equity loans, also known as second mortgages, are secured with the same asset as the primary mortgage loan, thus, when refinancing the home loan, you can include your home equity loan. This can provide you with many benefits like getting fewer monthly payments, saving thousands of dollars on interests, getting lower installments and reducing your overall debt exposure.

Refinancing: Concept

As you probably know already, refinancing consists on acquiring a mortgage loan in order to repay an outstanding mortgage. This can be done because the loan contract specifies that the money will be used to cancel the outstanding loan so the new loan will be the primary beneficiary of the security.

The home equity loan is, in this case, also replaced with the new loan and the new loan amount will be determined by adding up the previous mortgage loan amount and the home equity loan amount.

Saving Money? Getting Ease?

By refinancing you can save thousands of dollars on interests. Home equity loans generally come with higher interest rates than mortgage loans and thus, by obtaining a lower rate refinance home loan you will not only be saving money on your mortgage loan but you will also be saving even more money on your home equity loan.

Also, by refinancing you will unify both loans and get a longer repayment program and lower monthly payments. The resulting loan installments will be undoubtedly lower than the combination of mortgage loan payments and the home equity loan payments. Thus, even if you are indebted for a longer period of time you will get a lot of ease on your financial situation and income.

Refinancing Other Debt: Cash-Out Refinance Loans

A cash out refinance loan is a refinance loan with a higher amount than the outstanding mortgage loan and in this particular case than that of the mortgage loan and home equity loan combined. Once both loans are cancelled, the surplus can be used for any purpose you may think of, including reducing your overall debt.

If you have other debt like credit card balances, personal unsecured loans, pay day loans, student loans, car loans or any other loan, you can use this surplus to cancel your debt and thus, you will be saving money due to the lower interest rate that refinance mortgage loans feature.

This will improve your overall credit situation raising your credit rank and improving your credit history. Your debt to income ratio will also be improved just as your debt exposure. Using a cash-out refinance loan in this way is a smart thing and will do a lot to enhance your whole financial situation. Your ability to get finance will also increase since on your credit report, only a single outstanding and affordable loan will show.
